Simulation of pairs trading strategies
Pairs trading is a non-directional, relative value investment strategy that seeks to identify 2 companies or funds with similar characteristics whose equity securities are currently trading at a price relationship that is out of their historical trading range. The goal of pairs trading is to profit from the convergence of the two securities’ prices back to their historical trading range.
To simulate a pairs trading strategy, we can use historical prices of two securities to calculate their covariance and correlation. Covariance measures the degree to which two securities’ prices move together, while correlation measures the strength of the relationship between two securities’ prices.
For a pairs trading strategy to be effective, the two securities must have a high correlation. This means that their prices should move in a similar direction most of the time. If the two securities have a low correlation, then there is no guarantee that they will converge back to their historical trading range.

For example, let’s say that we are interested in trading the pairs of Coca-Cola (KO) and Pepsi (PEP). We have calculated that the covariance of KO and PEP is 0.9 and their correlation is 0.95. This means that KO and PEP tend to move in the same direction most of the time.
We can set up a pairs trading strategy by buying KO and shorting PEP when the price of KO is 5% above the price of PEP. We would then close the trade when the price of KO returns to within 5% of the price of PEP.
To simulate the performance of this pairs trading strategy, we can use historical prices of KO and PEP. We would start by calculating the price of KO 5% above the price of PEP. We would then track the price of KO and PEP over time. If the price of KO diverged from the price of PEP by more than 5%, we would execute the pairs trading trade.
We would then track the performance of the trade until the price of KO returned to within 5% of the price of PEP. We would then close the trade and calculate the profit or loss.
We can repeat this process for different pairs of securities and different thresholds for divergence. We can also use different time frames for the simulation. By doing this, we can get a better understanding of the performance of pairs trading strategies under different conditions.
The results of a pairs trading simulation can be used to make decisions about whether or not to implement a pairs trading strategy. If the simulation shows that the strategy is profitable, then it may be worth implementing. However, if the simulation shows that the strategy is not profitable, then it may not be worth implementing.
